The invitation letter is written by your host in the Schengen country, confirming they invite you and (optionally) sponsor or accommodate you. Your cover letter is written by you, presenting your whole application — and it should reference the invitation letter as an enclosure.

My host is paying for everything — what do I put in the funding paragraph?

State that your host covers accommodation and living costs, reference their sponsorship declaration or formal obligation letter and financial documents, and show your own funds for whatever you are covering (typically flights). Showing some funds of your own strengthens the file even when fully sponsored.

Do I need hotel bookings if I'm staying with family?

Not for the nights you stay with your host — their address and proof of residence cover that. If you take side trips to other cities or countries, enclose bookings for those nights and mention them in the itinerary.
